PS : Now that I think about it, a system where armor is accurately simulated but armor piercing/illusion/doom are not is probably a bad idea that will inherently cause the wizard with high armor or single figure units to come up on top - which isn't any better than the current "berserkers/figures win" situation. Worse, actually.
"Berserkers win" is a self-removing problem. Once the berserkers do beat another city, the AI's "best race" is no longer barbarian and no more barbarian settlers will be built. (same is true for Gnolls, the other high figure/attack rating race, so the two most likely candidates for creating this problem are contained in most games.)
High armor/single figure units are usually made by better races, that the AI won't "replace", so their overabundance will not be uncontrolled. Which means armor ignoring abilities on the human player's side will be even more powerful than they already are, as enemies vulnerable to these are more likely to develop into the largest threat.

... So, allow the whole system to not work well because the AI might not react well to it? That makes no sense.
If we can fix the combat part, we can figure out a system for overland rating - look at your garrison priorities. They aren't based on the strategic value already.
The overland rating part we can work out.
Do we have space to make these formulas complicated enough that we can keep track of armor and figures?
And YES the defensive and offensive ratings interact. Whenever damage is dealt.
Unit offensive value might be attack*10*modifiers + (figures+1)*3000
Damage formula:
Defender side defensive value = defender hp value (picked out from the last 3 digits of tge defenddr defensive rating) - Attack (picked out from the last 4 digits) *10*figures (which we can pick out based on the first 2 digits, just liked we picked out armor from the first 2 digits) - defender armor rating (which we can pick out from the defensive rating that we're using)*10*modifiers (such as +to defend), minimum zero.
So yes, we can actually make this work in the combat.
But it depends on space.
Then, once we've made it work, we can work out a rating for the AI. (In fact, the ai can just call the combat routine. If it comes close to winning, it knows it can attack. Could even include spells, which is NOT something the AI can do right now when judging ivrrkand strength.)
Overland army graph will be much trickier. I'm confident we cab work something out though. That one has been inaccurate forever, but it only affects very particular rare diplomacy decisions, so we can set it to whatever we need to make the AI effective. All the same info is there as now, so we could even just end up with the sane var as now, although I wouldn't suggest that.

We can also accurately simulate armor piercing, since armor is done during the damage roll. Which means those abilities become accurate modifiers in armor, not arbitrary modifiers on attack strength. Edit: This isn't true. I can't simulate how many things have armor piercing. Either everything does or nothing does, if I wanted to go that route. Oh well.
I'm complrely willing to write out the entire formulas needed, but I need to know space limitations.

The basic formulas in many ways fail to properly determine the overall non-skill combat effectiveness of units, resulting in strange determination of wizard army strength, strategic combat results, etc. I assume there's nearly no space to change the structure of the formulas, but I would assume the current numbers could be tweaked.
*I am annihilating a barbarian-oriented wizard that had 3X the overall combat rating than me. Something isn't right here.
Basic Melee formula (there's a place with a 'minus', I propose shifting it to the right:
Current: (Unit melee attack - 2) x unit figures x 20 * (1+.33 (to hit))
Proposal: Unit melee attack x (unit figures +1) X 20 * (1+.33 (to hit))
While the parenthesis serves a purpose to lessen attack rating of weaker melee output in multi-figures, I believe adding unit figures by 1 is more effective at the same thing.
*Why (reason 1)? the fewer the figures, the higher the chance of maximum damage output, simulating more closely this advantage from tactical battle.
*Why (reason 2)? by increasing the attack effectiveness of single-figures (and to a lesser extend 2X figures) vs 6-8 figures, it simulates the tactical battle advantage of high one-figure attacks cracking through enemy armor
*Also, in a sense, helps bring fewer figures to a higher chance of winning. Single figures typically have fewer HP compared to multi-figures
Ranged Combat
Current: (Unit ranged attack -2) x unit figures x 20 * * (1+.33 (to hit))
Proposal: (Unit ranged attack -2) x unit figures x 16 * * (1+.50 (to hit)) - to account for typical range penalty, which struggles against armor
Optional Different Proposal: Unit ranged attack x (unit figures +1) X 20 * (1+.33 or .50 (to hit)) - it is more difficult to cause damage from ranged if range penalties happen. Lower-figure units typically have higher chance of dealing some damage to higher armor units.
Ranged Thrown/Firebreath: Unit melee attack x (unit figures +1) X 12 * (1+.33 (to hit)) - given the shift in parenthesis, you'd have to be careful not to keep it overpowered, thus only a '12' multiplier.
Defensive: Just the basic formula, I think I understand that the math is the 'big picture' of all troops.
Current: Unit health x unit figures x 4 x (unit defense +4) - the current system is not favorable to high armor, considering how useful it is in combat. It also scores too high for clearly vulnerable, but multi-figure units with low armor. For example, werewolves with normal weapons have about half the points of a stone giant.
Proposal: Unit health X unit figures X 5 X (unit defense +3) - while this change is fairly subtle, it can change relative defense rating of an armored single unit vs vulnerable multi-figure by over 20%. This can help bring dragons, archangels, etc to have higher defense ratings vs something easily beatable like a beastman halberdier.
Proposal 2 (may not be possible): unit health X unit figures X 3 X (unit defense + resistance) - you can argue that resistance can really make a difference in battles, sometimes even more so than armor, especially with wizards and certain units. I'm not sure whether replacing an integer with a variable is possible. This proposal also helps bring advanced units up in rating, because they tend to have ridiculous resistance points.
Why we still have problems with this change - usually 1 unit of strength 2X is better than 2 units of strength X. Nevertheless, I hope it's a step in the right direction.

heh; although, my plan (I hope) is to actually include armor properly in the formula. Meaning, armor takes place during the damage formula, not something arbitrarily combined with health in nonsensical manners.
I have the exact formulas that will be used, and they do replicate tactical (except for movement). Basically they represent the armies smashing into each other and then randomly attacking whatever is nearby.
Ah crap. I can't actually do armor piercing completely accurately. I can't keep track of how many figures it applies to. On a one on one level I can do it just fine. Ah well. Wish I had several more digits to work with, but, space! So limited.

So, for AI decisions. Since this system actually allows for accurate armor (and inaccurate armor piercing, which is a relatively rare ability anyway) calculations, how does the human make decisions on what to attack?
Please note, since the AI can just compare strategic stacks against each other, individual stacks are already solved. They can still work out a good fight.
But, army graph strength, and diplomacy. That can't be done that way at all. By definition it includes multiple stacks - ALL the stacks.
So how do I decide when to go to war? I go to war when my doomstack is ready; and if my opponent is big enough, I need to have multiple doomstacks, 1 for every.. 6 cities or so. I also need to have 1 strong defensive stack for every 4-9 cities, depending on how long peace has raged.
So when is my doomstack ready? When my best unit can crush my enemies best unit. And my doomstack has at least 6 such units, plus at least 3 other units that are at least 75% the strength of my best unit.
Once I get there, the army graph means nothing; I know my best can beat their best; the only other thing I need to worry about is pure numbers of units. If the enemy can attack with enough stacks, my doomstack can't stop them.
So, I need 6 units that are at least 120% the strength of my enemies best unit. I need at least 3 more units at least 90% the strength of my enemies best unit.
And I need a certain number of units compared to my opponent size, so that I can throw cannon fodder in their way until my real units destroy them. Call it.. 8 units per city I own, plus 2 units per node and tower I control, plus 2 units per city my opponent owns. I have absolutely no idea if that's actually accurate, but it sounds like what I do.
Can the AI remotely work on any system like that? Probably not. That would require working doomstacks. Blech. Not helpful.
Ok, how else do humans decide diplomacy based on military strength? (Note that for my own example, military strength had nothing to do with strategic strength or the army graph. I'm very interested in hearing what other humans consider, to see if any of them could be turned into a working army graph the AI can use.)

If I haven't made myself clear enough :
I'm not going to change the AI in 20 different locations just to make strategic combat work better. And I probably can't even if I wanted, there is no way space allows that in every single location, we can't be that lucky.
So no, you haven't solved problem zero. Problem zero is coming up with a system that does not require AI changes outside of the rating procedure itself.
To put it in perspective, problem zero is coming up with a solution that does not require changing the area marked red, see image below - changing the parts in green is acceptable but space is extremely constrained there so nothing too complicated is possible.
Your suggestion would require changing everything marked red.

No it can't, if you suggest the AI running a full strategic combat every time they want to compare units and throwing away the result. That would take too much time and it can't be done during normal combat.

This is a correct assumption. Changing the structure of the formulas is possible but only if the total space used by them remains the same or less.
Melee suggestion : This makes sense, and worth considering. I'll run a calculation to see how it affects ratings. and post the results.
Ranged suggestion : No. Half the ranged units are not affected by ranged penalties (everything with a magical ranged attack), and the type of ranged attack is not known for the procedure.
Thrown : Feels very underrated for such a powerful ability. Sure, it doesn't work for counterattacks, but when the unit is attacking, it's better than a normal attack as it prevents enemy retaliation. I can agree to 30 being too much though, probably 20 is a more fair approximation.
Defense : Resistance is not possible (and wouldn't work well, as it scales differently than armor). Not sure if I like reducing the "+4" - that would make a way too large difference in the health rate of low armor units (at +3, the first armor point is worth 33% extra, the next 25% etc - in other words low armor units such as bowmen would get somewhat underrated.)

Melee - I'm glad you're willing to consider it, it's the one proposal I feel confident on
Ranged - I see. Nonetheless, maybe we can apply the same formula as melee instead.
Thrown - I see the point and propose 12 -> '15-16' instead, but '20' might be ok, especially since units like sky drakes might need a strategic combat boost.
Defense - This is the trickiest formula, because armor is treated as diminishing returns percentage-wise, when it clearly isn't, leaving high-armor but not super hp units like most very rares and experienced heroes falling behind. The current system is not good, but my proposals were not good either, because of the formula structure.

First thing I notice, the attack rating of everything is higher. Multi figure receives less than single figure, but on average every attack rating is almost double the original. Meanwhile defense ratings are only about 10% better, so the balance between the two is lost.
Units that aren't supposed to have attack power whatsoever, such as barbarian bowmen (1 swords), are now a force that is relevant. (from one sixth of the power of a trireme, they went up to one fourth. A berserker was 33 times more power but now it's only 13 times as powerful.)
I think these numbers are not better than the curent system. Low attack units are overvalued, and attack is higher than defense in general.
However, there is room for improvement. If we keep the "-2" in the formulas, and reduce the "*20" to counter the effect of multiplying with more figures, we get :
